# Special Once More - Flexport Weekly Economic Report

*This week we take a look at trade relations between the U.S. and U.K., the latest sanctions applied against Russia and the state of U.K. retail sales.*

## In Focus - Making the Special Relationship Special Once More

A key aim for the Conservative Party in supporting Brexit - which formally took effect on Jan. 31, 2020, was to gain the ability to sign international trade deals independently of the European Union. *So, just over one year on, how’s that going?*

A major target for the Johnson administration has been a trade deal with the United States, strengthening what Prime Minister Johnson’s hero, Winston Churchill, referred to as the “special relationship.” Not only has there been no such deal completed, but the volume of U.K. trade with the U.S. has fallen notably. 

The chart above shows the change in U.K. merchandise trade in 2021 versus the pre-pandemic, pre-Brexit period in 2019. The United States accounted for 10.8% of the United Kingdom’s international merchandise trade activity in 2021. As shown by the black bars in the chart above, [exports](https://www.ons.gov.uk/economy/nationalaccounts/balanceofpayments/datasets/uktradecountrybycommodityexports) to the U.S. slumped by 24% in 2021 versus 2019 while [imports](https://www.ons.gov.uk/economy/nationalaccounts/balanceofpayments/datasets/uktradecountrybycommodityimports) (green bars) from the U.S. fell by 16%. The U.K. will therefore be sure to want to increase its trade, and particularly exports to the U.S., given EU-bound exports have fallen by 10.8% over the same period.

After a rapid start under the Trump administration, the rate of negotiations cooled initially under the Biden administration. In the past week new talks, not based on the original Trump-era framework, have kicked off with [discussions](https://ustr.gov/about-us/policy-offices/press-office/press-releases/2022/march/joint-statement-usuk-dialogues-future-atlantic-trade) on how to “collaborate to advance mutual international trade priorities,” focused on labor rights, supply chain resilience and environmental matters.

A full free trade agreement [appears](https://www.bloomberg.com/news/articles/2022-03-21/u-s-u-k-discuss-trade-cooperation-with-larger-deal-postponed) to still be off the agenda - if nothing else the Biden administration does not have so-called “fast track” (or [Trade Promotion Authority](https://crsreports.congress.gov/product/pdf/IF/IF10038)) approval for a deal which would greatly lengthen or even preclude Congressional passage of a deal.

Small deals that move the ball forward are likely to be the order of the day.  To that end, the two sides have [resolved](https://www.gov.uk/government/news/uk-and-us-resolve-steel-and-aluminium-tariffs-issue) their differences over steel, with the U.K. removing retaliatory duties against U.S. Section 232 steel and aluminum tariffs. Instead a system of quotas for U.S. imports from the U.K. will apply. 

The deal is similar to that reached with the [European Union](https://www.flex.thisisbrew.com/blog/eu-us-strike-steel-deal-slash-consumer-goods-tariffs/) in 2021. Peak U.S. imports of steel and aluminum products from the U.K. reached $1.29 billion in the 12 months to January 2015 versus $580 million in 2021.

Further talks between the two sides, which could yield new export opportunities for the U.K.,  will [reportedly](https://www.reuters.com/world/us-britain-continue-trade-dialogue-scotland-april-2022-03-22/) be held in April. Areas where U.K. exports to the U.S. are below-scale versus its exports to the EU include processed metal products, food (particularly cereals and meat), plastics and vehicles (other than cars).

By contrast, Flexport’s new Air Timeliness [Indicator](https://www.flex.thisisbrew.com/blog/air-timeliness-indicator/) fell to 11.5 days.

## Economics Data

There was further evidence of **labor market tightness** in the U.S., as the [weekly jobless claims](https://www.dol.gov/ui/data.pdf) hit their lowest level since 1969 (when the labor force was substantially smaller). The 187K figure was in stark contrast to the peak, just under two years ago, at [6.15M](https://fred.stlouisfed.org/graph/?g=NtzG).

The benchmark 10-year **U.S. Treasury bond** [yield](https://www.cnbc.com/quotes/US10Y) closed the week just below 2.5%, a dramatic increase from the 1.72% recent low a few weeks before. The yield is the highest since May of 2019. 

- Whereas markets had factored in a number of 25 basis point (one quarter percentage point) increases in the Fed Funds rate this year, **Fed Chairman Jay Powell** said this week that there was nothing preventing the Fed from adopting a [50 basis point hike](https://www.nytimes.com/2022/03/21/business/economy/powell-fed-inflation.html).

U.S. manufacturers [experienced](https://www.census.gov/manufacturing/m3/index.html) a 2.2% dip in **durable goods orders** in February compared to January, following three months of growth. Inventories increased by 0.4% - the 13th straight increase.

U.S. **pending home sales** were [down](https://www.marketwatch.com/story/pending-home-sales-decline-for-fourth-consecutive-month-underscoring-down-shift-in-housing-market-11648217352) 5.4% in February from a year earlier. While some analysts blamed this on a shortage of homes available for sale, home sales can be a determinant of orders for durable goods, such as furniture. 

The conflict in Ukraine has taken a heavy toll on European economic sentiment. An EU measure of **consumer confidence** [fell](https://www.bloomberg.com/news/articles/2022-03-23/euro-zone-consumer-confidence-sinks-on-russia-s-war-in-ukraine?sref=ZdtLveG1) to its lowest level since the early months of the pandemic, while a measure of German [business sentiment](https://www.ifo.de/en/node/68645) “collapsed,” with a drop in expectations exceeding that of the pandemic onset.  

**U.K. retail sales** [excluding](https://www.ons.gov.uk/businessindustryandtrade/retailindustry/datasets/poundsdatatotalretailsales) fuel and food rose by 1.0% in February versus January while online sales fell by 3.9% on a seasonally adjusted basis. When adjusting for inflation, non-food/fuel sales including stores and online rose by 14.5% year over year in February and by 7.1% versus 2019.

- U.K. **Consumer Price Inflation** reached a 6.2% annual rate in February, the [highest](https://www.bloomberg.com/news/articles/2022-03-23/u-k-inflation-rises-more-than-expected-to-a-new-30-year-high) since March 1992.

## Politics & Regulations

The U.S. has [reinstated](https://ustr.gov/about-us/policy-offices/press-office/press-releases/2022/march/ustr-issues-determination-reinstatement-certain-exclusions-china-section-301-tariffs) exclusions from **Section 301 duties** on imports from China, covering 352 products, to Dec. 31 2022 - compared to 549 that were under review. The first round of duties first applied in July 2018 (“list 1” products, focused on manufacturing components) are due to roll off in July.

The U.K. isn’t just talking about a trade deal with the U.S. - **negotiations with Canada** have [started](https://www.gov.uk/government/news/uk-launches-negotiations-with-canada-on-a-new-modernised-trade-deal) in order to review the continuity deal that the U.K. inherited when it left the European Union.

## Supply Chain Update - Ukraine Conflict Focus

The G7 nations and their allies have [launched](https://www.whitehouse.gov/briefing-room/statements-releases/2022/03/24/fact-sheet-united-states-and-allies-and-partners-impose-additional-costs-on-russia/) a new **round of sanctions** against Russia. Those include [adding](https://home.treasury.gov/news/press-releases/jy0677) a further 400 entities to its blocking sanctions list in the U.S., a new focus on sanctions evasion and moves to block the Russian Central Bank’s access to gold reserves. 

- Australia [banned](https://www.bloomberg.com/news/articles/2022-03-20/world-s-top-alumina-supplier-australia-bans-exports-to-russia) exports of alumina to Russia. (see more below).

- Sanctions aren’t simple, as discussed in Flexport’s [State of Trade](https://www.flexport.com/webinars/the-state-of-trade-sanctions-and-supply-chains) webinar last week. Previously announced plans to **withhold MFN privileges** from Russia, discussed in new [Flexport research](https://www.flex.thisisbrew.com/blog/less-favored-nation-the-future-of-russias-wto-status/), may have [stalled](https://www.reuters.com/article/idUSKCN2LK1R4) in the U.S. Senate for procedural reasons.

The availability of **oil and natural gas supplies**, a key area of [exports](https://www.flex.thisisbrew.com/blog/not-just-hot-air-why-natural-gas-matters-for-supply-chains/) for Russia, is evolving rapidly:

- The Russian government will **require companies** from “unfriendly countries” to pay for natural gas from state-owned firms [with rubles](https://government.ru/docs/44745/). Oil supplies have been complicated by a [reported](https://www.ft.com/content/c7b4cc17-3258-43e5-ba3d-c006f5843f0d) breakdown in a key Russian pipeline due to storm damage, which accounts for 1% of global oil supplies.

- Across Europe [several](https://apnews.com/article/russia-ukraine-business-europe-lifestyle-prices-34cad398126d3eb43336ae54fe6e8ce6) governments are **providing subsidies** to offset higher fuel costs, including reduced [gasoline taxes](https://assets.publishing.service.gov.uk/government/uploads/system/uploads/attachment_data/file/1062708/Spring_Statement_2022_Print.pdf#page=5) in the U.K.

- Elevated natural gas import costs may, ironically, lead the U.K. government to [nationalize](https://www.bloomberg.com/news/articles/2022-03-23/u-k-faces-5-billion-bill-if-government-has-to-bail-out-gazprom) the British **subsidiary of Gazprom** which has a significant share in the competitive commercial gas supply market.

- The **U.S. government** has [pledged](https://www.whitehouse.gov/briefing-room/statements-releases/2022/03/25/fact-sheet-united-states-and-european-commission-announce-task-force-to-reduce-europes-dependence-on-russian-fossil-fuels/) to add at least 15 billion cubic meters (BCM) of natural gas supplies to the EU by the end of 2022. That’s [equivalent](https://www.ft.com/content/7f106e55-6646-4018-89f7-0159d11f3196) to around one month of EU import requirements during the winter and meets just under one-third of the EU’s target to replace 50 BCM of gas purchases from Russia.

- **Canada’s government** has [stated](https://financialpost.com/commodities/energy/canada-expected-to-announce-boost-in-oil-exports-to-help-ease-energy-supply-crisis) that oil and producers in the country will increase output by at least 5% (200,000 barrels per day of oil and 100,000 barrels of oil equivalent of natural gas) to help offset a potential loss of output from Russia.

Several **longer term policy actions** to ensure security of energy supply are also underway. 

- The German government has [signed](https://www.aljazeera.com/news/2022/3/20/germany-seals-gas-deal-with-qatar-to-reduce-dependence-on-russia) a new natural **gas deal with Qatar**. The EU has put a legally [binding](https://www.spglobal.com/commodity-insights/en/market-insights/latest-news/natural-gas/032322-ec-proposes-80-minimum-gas-storage-obligation-by-nov-1-2022) natural gas storage policy in place. The U.K. is also extending allowances for drilling for oil and gas in the North Sea.

- Several countries including [Japan](https://www.spglobal.com/commodity-insights/en/market-insights/latest-news/oil/031822-japan-poised-to-halt-new-russia-energy-deals-including-spot-oil-lng-purchases) and [India](https://www.reuters.com/article/idUSL3N2VM03Z) as well as a wide range of global diversified oil [companies](https://www.reuters.com/business/energy/countries-companies-shun-russian-crude-over-ukraine-invasion-2022-03-16/) are **switching away** from Russian supplies of oil even ahead of the passage of legislation in the U.S.

- While the **Saudi government** has said it will stick to existing OPEC production limits, Saudi Aramco has stated it will invest to increase [production](https://www.aramco.com/en/news-media/news/2022/aramco-announces-fy2021-results) of both oil and natural gas in 2023 and beyond.

## Chart of the Week - Australia’s Latest Sanction

The Australian government has [banned](https://www.bloomberg.com/news/articles/2022-03-20/world-s-top-alumina-supplier-australia-bans-exports-to-russia) the export of **alumina and bauxite** to Russia this week as part of an expanding range of sanctions applied by G7 and allied nations. Australia accounted for 30% of Russian imports of alumina (HS 2818, source UN Comtrade) in 2020 while Russia accounted for 12% of Australian exports. 

Importantly, Ukraine accounted for a further 36% of Russian imports while the EU accounted for a further 10%. A loss of access to alumina may reduce Russia’s ability to produce manufactured aluminum products which represented $5.4B (1.5%) of its total export revenues in 2020, leading it to pursue alternative sources.
